how do I know when I can equip better armor or weapons?

When your equipment is green or grey, it's way too low for you. Blue is marginal. Yellow or orange armor and weapons are ideal, if you can afford them.
Depends on what class you play too. If you play a casting class that has a pet to tank for you, you can get away with green armor. If your a tank or melee type, when it's blue is when you want to get something new. If it's green your going to notice a huge difference in how much damage you take.

Even a not-specifically tanking class will notice a huge difference. My druid was accidentally using a trade-skill tool and wondering why the mobs seemed to be taking so long to go down. Once I switched for the weapon her level, she did much much better :)
